Asset Allocation

Asset allocation is a fundamental strategy for long-term investing, involving the strategic distribution of your capital across various asset classes, including real estate and human capital. This approach is essential for strengthening the resilience of your investment portfolio.

A study by Brinson, Hood, and Beebower (1986)43,32 found that approximately 93.6% of the variance in portfolio returns was attributable to strategic asset allocation. In contrast, market timing explained only 1.7% of the variation, and individual security selection accounted for just 4.2%. Although the study has faced some controversy, its core findings have been validated by subsequent research.

Further supporting this, a Vanguard research paper (Scott et al., 2016) examined the monthly returns for balanced funds in the US, Canada, and the UK from January 1990 through September 2015. The study concluded that asset allocation accounts for approximately 90% of a portfolio’s returns over the long term, while individual security selection and market timing contribute only about 10%. These findings illustrate the importance of focusing on strategic asset allocation to achieve long-term investment success.

The primary goal of asset allocation is not merely to maximize returns but to minimize risk necessary to achieve desired returns. No investment is riskless if the time horizon is long enough.

The idea of asset allocation balancing risk and reward is based on the efficient frontier (see Figure 11.1), which comes from Modern Portfolio Theory (MPT). The efficient frontier represents the set of optimal portfolios that offer the highest expected return for a given level of risk, or conversely, the lowest risk for a specified level of expected return. In the simple case of two assets, both will be positioned on the efficient frontier line, representing portfolios with varying mixes of these assets. Optimal portfolio allocation is determined along the Capital Allocation Line (CAL), which is designed to maximize the investor’s utility. Effective asset allocation necessitates a comprehensive assessment of your risk tolerance, investment objectives, and time horizon.

Investing time in understanding and implementing asset allocation correlates strongly with improved portfolio outcomes and resilience. Rather than focusing solely on absolute returns, asset allocation focuses on risk-adjusted returns through diversification, effectively managing investment risk. Understanding your personal “Whys” and “Goals” is foundational because it forms the foundation for determining the most appropriate asset allocation, guiding not only why you invest but also what assets to invest in.
